One of the most fast-paced and thrilling markets in the world is the foreign exchange market or what we often refer to as the Forex or FX. It is also by far the largest and most liquid financial market in the world. Simply put, the foreign exchange market is where currencies are being traded. Currencies are important because they need to be exchanged or traded for foreign trade and business to take place. The exchange rate would vary, depending on the current trading rate of a specific currency.

What makes the foreign exchange market even more unique is that in spite of being an international market, it does not have a central marketplace. Investors can conduct currency trading through electronic over-the-counter transactions. The foreign exchange market is open for trading 24 hours a day and 5 and a half days a week. Currencies are traded in these hours in the major financial centers of New York, London, Paris, Zurich, Frankfurt, Hong Kong, Singapore, and Sydney.

Investors can trade foreign currencies in three ways - through spot markets, forwards markets, and futures markets. In spot markets, currencies are bought and sold according to their current rates. Current rates change with supply and demand that depend on current interest rates, reactions to ongoing political conditions, economic performance, assessments on the future performance of one currency against another, and a lot of other factors.

In forwards and futures markets, trading happens a lot differently. No actual currencies are being traded in these two markets. Contracts are bought and sold over the counter in forwards market. These two parties lay out the terms of agreement between themselves. In futures markets, investors buy and sell futures contracts based on a standard size and a settlement date on public commodities markets.

Using Exotic Forex Options

Currency Options are used by companies as risk management tools. What are Options? Simply stated, it is a contract that gives the buyer the right but not the obligation to buy an underlying asset under specific conditions on payment of a premium.

The buyer may exercise the right to buy/sell the underlying asset if it makes a profit. On the other hand, the buyer may not exercise the right if it is unprofitable. However, if the buyer of an options contract exercises the right to buy/sell the underlying asset, the seller is obligated to sell/buy the asset at the specified price.

In every foreign exchange transaction, one currency is purchased and another is sold. Consequently, every currency option is both a call and a put. A call conveys the right to buy the underlying currency. A put gives the buyer the right to sell.

Now, why options are important as a risk management and hedging tool? Lets make it clear with an example. Suppose a Japanese company has to make the payment for its imports of raw material in three months time in US Dollar.

The Japanese company can stay unhedged. It can purchase US Dollar at prevailing spot rate in three months time. On the other hand, it can hedge. Buy USD forwards or it can use an options strategy.

One of the strategies available to the Japanese company is to buy JPY put and USD call option. Buying the JPY put option will put a ceiling on the cost of imports in case JPY goes down. The company limits the cost to a maximum at the same time not limiting the minimum. You can trade these exotic options to make profits under different market conditions.

Digital options are inexpensive, simple and easy to trade. If you believe the EUR/USD rate is going to be above 1.0900 after two months but you are not sure about the timing of this move, buy a digital option. If after two months, the EUR.USD rate is indeed above 1.0900, you get your predetermined payoff. If not, your digital option will expire and you with lose only a small premium.

One Touch Options are perfect for those currency traders who believe that there will be a retracement and the price of a given currency pair will test a support/resistance level with a false breakout. The one touch options will pay a profit if the market touches the predetermined barrier level.

A No Touch Option is a way that you can use to profit from a trending market; it pays a profit if the market never touches the barrier level that you choose. All you need to do is to determine the desired payoff or profit that you want, the currency pair that you are interested to trade, the barrier price and the expiration date.

A Double No Touch Option is perfect for you if you have the successful record of identifying and profiting from breakouts. But you have always lost money when the market is ranging. On the other side, you can use a Double One Touch Option if you know how to pick the tops and bottoms in a ranging market. However, you have always lost in a breakout market. - 23222
